What is a tax audit? To whom it is applicable?

A tax audit refers to the process of verification and inspection of the accounts of taxpayers by a Charted Accountant to confirm that they have adhered to the provisions of the Income Tax law. Section 44AB of the Income Tax Act, 1961 mandates an audit called ‘Tax Audit’ of the accounts of a certain category of business or profession carried out by taxpayers. The audit conducted for compliance with Section 44AB of the Income Tax Act, 1961 is called a tax audit. A tax audit determines whether financial records and transactions are correctly recorded and accounted for.

To whom is a tax audit applicable?

The following persons are compulsorily required to get their accounts audited under section 44AB of the Income Tax Act 1961.

Tax audit in the case of professionals:

Where the gross earnings are more than Rs.50 lakhs in a financial year.Where the person carrying on the profession eligible for presumptive taxation under section 44ADA and he/she claims profits or gains lower than the prescribed limit and income is more than the maximum amount up till which income tax isn’t chargeable.

Tax Audit in the case of people carrying on a business:

  • Where the total sales, turnover or gross receipts exceed Rs 1 crore in the Financial Year.
  • Where business is eligible for presumptive taxation (Section 44AE, 44BB or 44BBB) and the business claims that profits or gains are lower than the stipulated limit, then an audit is necessary.
  • Where business is qualified for presumptive taxation as per Section 44AD of the Income Tax Act, and the business declares taxable income below the limits prescribed under the section and has income exceeding the basic threshold under the scheme.
  • If income exceeds the maximum amount not chargeable to tax in the subsequent 5 consecutive tax years from the financial year due to opting out for presumptive taxation in any one financial year of the lock-in period i.e. 5 consecutive years from when the presumptive tax scheme was opted.
  • If  turnover or gross receipts exceed Rs.2 crores in the financial year

Exemption: However, in case a taxpayer gets their accounts audited under any other law like statutory audit of companies, the taxpayer need not get his accounts audited again for income tax purposes.

Audit report:

The outcome of the tax audit which is reported in a prescribed format 3CA or 3CB along with form 3 CD (in either case) by the Charted Accountant is known as ‘Audit Report’. The report covers information such as calculation and verification of total income, claim for deductions, tax depreciation, compliance of various provisions of income tax law etc. In his/her report the Charted Accountant confirms these accounts comply with the various provisions of the Income Tax law.

Failing to get the tax audit done by the above categories of tax payers attract penalty of 0.50% of the total sales, turnover or gross receipts or Rs.150000/- whichever is less.
